Firms evaluate marginal cost (MC) and average cost (AC) to determine profitability. The profit-maximizing output occurs where marginal cost equals marginal revenue (MC = MR). In perfect competition, marginal revenue is equal to the market price, so the condition for optimal output becomes P = MC.
